What is a Conservative Options Trading Strategy?

Recently there was discussion on OPDiscussion forum regarding conservative vis-a-vis aggressive option trading strategies. This is something that as a trader we face day after day so I thought why not I share my thought with the broader readers.

Though there are obvious aggressive and less aggressive strategies, there are a few things that one needs to keep in mind-

    1) Overall Market Environment– This is a hidden but obvious force. What you might have thought as conservative strategy requiring little or no adjustment was probably a gift from Mr Market as he decided to stay calm during that period.

    2) Knowledge level– Strategies, where one knows inside out, knows how to adjust in any circumstances and could do so even while sleeping will find such strategies to be conservative. I may find directional trades to be conservative as might have “proven” technical analysis expertise. Or I might find cash secured puts as more conservative as I might be a fundamental investor. I may find special opportunity as conservative because I am arbitrager, etc. Investing in 2009 for me was conservative when a lot of stocks were selling almost $0.30 for every dollar and div yield over 10-12%. Some even selling below NTAV when I shared with OPN members e.g. ZINC. While others were scared to touch stocks, there were obvious deals where you could lose nothing. One such trade was ASH/HPC merger in 2008 which we traded together with OPN members; all you could get was a cash for almost no risk.

    3) Capital Level– This is one of the parameter we forget once we rise above the levels where we tend to be nervous. For example- one may find trading only condors a aggressive strategy when the capital is 10k, he/she will be nervous with every move of underlying. While the same person, may allow little more time for the trade to work when the “nervousness” isn’t there and is aware of #1 and #2 and risk is properly taken care or mitigated.

Naked put selling is supposed to be a risky game- but guess what Warren Buffet (the world knows him for stocks but I consider hims to be equally smart in options trading) had been doing when the IVs were rising.

    4) Experience– I am not including risk/reward because that’s subjective as well. Once the #1, #2 and #3 are done, with experience, we tend to embark on our own investment journey. There is no price tag for experience. A newbie won’t know what is a bear market (and many don’t know even today, 2008 wasn’t really a classic bear)…a newbie won’t know how palms start to sweat, legs starts to shiver and nights turns into nightmare when the portfolio starts to crack and screen drowns in red sea.

There are NO SECRETS to trading success. It’s the extra mile that we walk for every trade, extra degree that we add to business’ success. No one will be profitable all the time. No strategy will be conservative all the time. And there is NONE called EXPERT in the markets. Markets can humble anyone, anytime. Trader is somewhat like a swimmer. Swimmer is not beyond Water but an experienced swimmer knows how far to go, which water to swim into, when and how to either stop or maneuver…

It’s about Discipline, Flexibility and Patience. Market success is truly a journey and we’ all evolve our own trading style over a period of time, which determines what’s conservative for us and what’s not…

    Profitable trading, OP

  • Going for Gold, Again

The moment I think of GOLD, something “precious” and “everlasting” immediately comes to my mind. I first started urging to buy Gold almost 3 years back when gold was around $728/ounce and it was about to make a new high. Now after 3 years, up about +70% @ at almost $1,250, does it still make a worthwhile investment or the shining metal is about to lose its glitter?

Gold is the probably the only asset class that I have written repeatedly, year after years. You may very well be aware that Gold has been in an uptrend for the past 10 years! Here is a 10 year chart-

If this isn't BULL, what is?

For the past few years especially since it crossed 1,000/ounce, Gold has been widely in news. There are two camps when it comes to investing in Gold. One thinks it is in ultimate bubble, while another thinks that the 3rd phase of “Gold rush” hasn’t even started yet. It is no secret that maestro fund managers have been piling up on gold. Should we just follow them?

Let’s look at some of numbers first. According to Bloomberg-

Buyers accumulated almost 278 tons of gold in 2010 across 10 ETPs tracked by Bloomberg, worth $10.4 billion at this year’s average price. Total holdings are almost twice Switzerland’s official reserves of 1,040 tons, data compiled by the World Gold Council show. ETP holdings reached a record 2,078 tons July 19, data compiled by Bloomberg show.

Soros Fund Management sold 341,250 shares of the SPDR Gold Trust, the largest ETP backed by bullion, in the second quarter, according to an Aug. 16 Securities and Exchange Commission filing. That still left a holding of 5.24 million shares, equal to almost 16 tons. Soros declined to comment on the change, through a spokesman.

He says that gold as “the ultimate asset bubble” but also mentions that “buying at the start of a bubble is rational“. He owns, 16 Tons!! That’s more than 4 times of Gold reserve as held by Canada . There are many more investors who have turned to Gold including John Paulson.

Conspiracy theorists think, that given current level of Debt US is already a Banana Republic. It will be extremely difficult, if not impossible, to serve current trillions of debt. Some think that Uncle Ben wants to devalue the US$, so that US Imports get a kick, it reduces the burden, the government settles with lower value and then the US Govt back the “new” dollar by raising prices of its huge gold reserves.

Here is a question for you?

Current Market Price for GOLD  is >$1,200/ Ounce, do you know what is the official price for Gold?

It is $42.22/oz since Oct 1973!!!

The festive seasons are around the corner in India when Gold buying typically happens. China has already been on buying spree. I am personally bullish on Gold as I had been for the past 3 years. There are several ways one can invest in Gold. For instance GLD, SGOL, GDX, GDXJ, Physical Gold, Gold Saving certificates Gold Futures, etc. but whatever method you use for investing in gold, do remember that Gold is known for wild swings and can easily throw even the seasoned investors out. So if you want to participate in the Gold rally, make sure you have a risk management plan in place. A combination of option trading strategies can help you optimize your returns while providing cushion against market moves as well.

  • OPNewsletter Aug +8.4% (closed), Sept +4.3% (Open)

OPNewsletter delivered +8.46% for the Aug 2010 Income portfolio on a 51% portfolio capital investment. As you may know, since mid of April 2010 we reduced our capital allocation to trading as we were anticipating this market meltdown which started around 3-4th week of April. For Sept 2010 opened portfolios, we are up +4.3% and these results do not include results from speculative/bonus trades.

This is our 31st positive month, out of a total 33 months of Paid Subscription based OptionPundit newsletter throughout the phase-1 and phase-2 and these times include one of the worst market conditions since the 1930s.

At present, OPNewsletter clients include ordinary part-time traders to professional Wall Street traders (trading their personal accounts) from over 20 countries and their trading experience varies from a few years to almost 2 decades of options trading. The live forum lives to help where community of traders share ideas and comment on other’s trades as well. Not only we do Iron Condor, we also invest Calendars, diagonals, double diagonals, backspread and many more. We have also started reviewing (with real-money) option trades for newly introduced weeklies (currently AAPL is up +24%, AMZN is up +30% and GOOG is almost breakeven). This is how whole trading experience comes to live real time.

Trade what you know, learn what you don’t know !

Delivering consistency isn’t about trading 1 Iron Condor/month for a small size capital account. When you are trading a US$100,000 account that requires patience, discipline, a well defined control over greed & fear and strategies that are beyond just 1 Iron Condor. And there are many traders in OPNewsletter who trade with over US$100,000 capital. Preserving capital then takes higher priority order as opposed to investing every opportunity you see. At times, you will let go opportunities (hindsight bias) in anticipation of major market moves that might derail the portfolios. We place hedges, which sometimes are one of the dampeners for higher results but that’s ok, that’s part-n-parcel of trading life.

No matter how much marketing blitz would like you to believe, there is no “secret” to trading success; it is the EXTRA DEGREE of perseverance, EXTRA DEGREE of risk management, EXTRA DEGREE of disciplined trading, EXTRA DEGREE of what if scenario planning and EXTRA DEGREE of “Rational Expectations”.

Welcome to OptionPundit! The EXTRA DEGREE in your option trading.

  • Agility Vs Doing Nothing

While at times market action may require one to be extremely agile, other times it requires you to do nothing. And the hardest thing for a trader is to do nothing . That’s the business of Trading which deals with human emotions, uncertainly and dependency. This is like uncertainty raised to the power of 3.

Let me elaborate this via example. Below is what I wrote in my general market comments to OPN Member, before market opened today.-

Think again, revised from 2.4% to 1.6%, we are talking a big revision…at least the way I think. Consumer sentiment data will be out in 30mins time @955 est, I don’t think it is going to be good. But in any case I will be glad to be wrong. As I mentioned on Invescafe, I shall close my bullish “personal” positions before that.

Then on Invescafe, I mentioned that I shall be buying GOOG and AAPL weekly bearish positions before the consumer data. As soon as the data was out, the markets tumbled. Dow dropped almost 100 points from it’s intraday high and we generated almost 100% returns on both apple as well google within 5-6mins. That’s agility (or call it active trading where the trade life span is only few minutes). One the other hand, we have OPNewsletter income portfolios we are not trading actively, almost doing nothing and collecting checks from Mr Theta. Inspite of these volatile moves we are nicely up.

The speculative trades that requires agility are done with fraction of capital, while income trades uses most of the portfolio capital i.e. that’s where the bread-n-butter comes from. When trading markets, it’s important to have nice balance between speculative as well as income trades. Capital allocation becomes a key factor too (Remember- Anything X Zero = Zero). And when the two are combined with a well defined trading discipline, options’ trading becomes easier.

    Easier said than done.

    Chart Courtesy LiveVol.com

We are doing a few options trades around weeklies. The results are encouraging and inspite of such market fluctuations, the results are encouragning. On AAPL and AMZN we have generated double digit gains in 1 week. To take this trading to a next level, I have also opened a position on NDX (Nasdaq-100) by placing a 1775 calendar (short next week/Long sept) as I expect market to be in a sideways move (I may be wrong) after today’s rally. Attached is the visual representation of options skew between different months. As you can see, these are not normal times. The IV of long dated options is much higher then short dated options. I shall update the results next week.

Have a great weekend, Profitable Trading, OP

  • OPNewsletter Sept’10 Up +6.1% (Open)

OPNewsletter continues to outperform broader markets. As of last Friday close, we have invested a maximum of 37.7% capital and the OPNewsletter portfolio is up +6.1%.

For the past two weeks we have been covering weekly options and various types of strategies that can be played on these options. The potential from weeklies is enormous. The results so far are encouraging with one thing being common i.e. one can’t set and forget. These needs to be monitored daily (though we don’t need to take action everyday) and “greed” needs to be kept aside by booking profits quickly. We shall probably start to incorporate specific option trading strategies focused on weekly options starting this week.

Separately, we have successfully done several intraday speculative trades and many users are already seeing the benefits of InvesCafe. The real power of invescafe will be seen only after more and more sharing is taking place. Build your network and invite others who are not on InvesCafe. That will create an unparalleled “The InvesCafe Effect” on individual trading. Start sharing your updates, your thoughts, your trading ideas as well. My profile is listed here. If you haven’t yet registered, may I suggest you to sign-up and start using it.

Some members did a brilliant trade on CRM that generated several hundred % returns for 1 day holding. Check that out.

  • Trading Options: Forex Market Profits Abound When Carry Trades Unwind

Searching for profit opportunities in a single market can be a worthy task when payoffs match the effort required.  However, there are moments when knowledge of parallel markets may provide multiples of normal return expectations if a trader is nimble enough to plan ahead and understand the market dynamics involved.  Options traders that focus on stocks and commodities may also want to include currency options in their mix when forex carry-trade volume unwinds.

There is nothing quite like a predictable trend that takes months to conclude and an option strategy that rides the curve in the money.  The recent debt crisis in Europe showcased these dynamics for all to see, and the alert trader was prepared with a ready-made execution strategy to profit from capital fleeing to “safe havens” and exiting high-growth country markets.  Even though a crisis is unpredictable by nature, the disruption of the forex market is very predictable and generally takes months to find equilibrium.

A “carry trade” is defined as:

“A strategy in which an investor sells a certain currency with a relatively low interest rate and uses the funds to purchase a different currency yielding a higher interest rate.  A trader using this strategy attempts to capture the difference between the rates, which can often be substantial, depending on the amount of leverage used.”

The big risk in a carry trade is the uncertainty of exchange rates.  These transactions tend to involve leverage (borrowing from the broker), such that a small movement in an exchange rate can translate to huge losses unless the position is hedged appropriately.

Let’s focus for the moment on the “AUD/USD” currency pair.  Australia has managed to skirt the global recession that has affected economies in most developed countries.  Growth and interest rates have risen as the Aussie Dollar has strengthened versus our Dollar over the past four years.  The “dip” in May and the subsequent “bounce back” in the months to follow are typical of unwinding “carry trades”.

Large global banks, hedge funds and individual investors borrow in low interest markets like the United States and then invest where rates and growth are predictably higher.  This time around, investments went in to Australia, New Zealand and even India.  The crisis in May drove risk-averse investors around the globe to buy Treasury Bills, thus strengthening the “USD” and causing carry-trade volume to be unwound.  After the crisis, actual fundamentals produced the predictable “bounce back”.

The advice for option traders is to prepare in advance for impending crises that disrupt currency markets.  They are not as rare as they might seem during these times of market uncertainty.  Bad news will cause capital to flee to the U.S. Dollar.  Countries with strong economies, liquid currencies and higher interest rates are your targets.  Prepare to go long on the respective currency options after a bottom is reached, and count your profits all the way to the bank.  Forex can be high risk, but options limit your risk to the premiums paid.
