  • Put Diagonal Spread- An Income Startegy to Play Downward Move

The Dow has still been unable to regain the important resistance of 11,750 (few points here and there). It danced around that level for a while before falling like a hard rock. In this post, while I shall be sharing about Put Diagonal Bearish startegy, I shall also briefly touch upon current market state.

Dow is around 11,100-200 and the next level of key support is 11,000 followed by the July 15th low of 10, 827. As I mentioned earlier, the real important area to watch is 10,697 or so which is almost a 50% retracement of the bull market that started Oct’02 on and peaked in Oct’07.

I had earlier mention on how one can survive such a market. One of the key things I would like to highlight is that one needs to be very nimble in decision making these days. You can’t prolong the decision making. For instance- I mentioned that Gold was oversold, it bounced for a very short period but look at it now, it has turned bearish and now it is to test the level it took over 20 years to cross. I booked some gains, some losses (a lost vertical spread even for OPNewsletter) but since then I am in bearish trades for this.

How do you play bearish moves while protecting for any potential upward move?

Put Diagonal Bearish spread is one such a strategy that enjoys some excellent benefits and can be used when your analysis indicates that the price of a stock, ETF, index, or commodity futures contract has strong probability of going steadily (not abruptly) lower over the next month (s).

This Put Diagonal option strategy, can be a debit or credit spread and can be done in multiple ways depending on how aggressive you want to be. This is a good trade to do with LEAPS in combination with short-term options. In the conservative strategy, buy an OTM (Lower strike price, e.g. DIA $105) Put with 60 days or greater to expiration, and sell an OTM (higer strike price e.g. DIA $110) Put with at least 30 days until expiration and at most 30 days less until expiration than the purchased Put.

Here are some of the key features of a Put Diagonal spread-

    1. Because diagonal spread is essentially a vertical spread+ calendar combo, in most cases it is a vega positive trade. I’ll keep it simple and won’t into IV smile curves etc. With the fall in underlying, the average IVs generally rises. So falling markets are Put diagonal’s friends.
    2. As this is a put diagonal spread with bearish bias, it’s delta negative. Falling markets will general profits due to short delta.
    3. Since you are selling short options and buying the long option, this trade is theta positive. So as the time passes by you are making receive checks from theta every day.

All key Greeks are in this trade’s favor. But one needs to be watchful. Watchful because even though it will make money when underlying is falling, it may lose money for that day. It only gains because of IV increase and with theta accumulation accompanied by partial short delta.

When to enter– You have bearish expectations for the underlying asset, but you do not expect the asset price to fall too quickly. Pay as close to $0.20-$0.50 for debit/credit (excluding margin). But do note that there should not be a big IV skew between sold Puts and purchased Put. IV skew exist for a reason and implies that a big move probably is on the way. One also need to look at the risk/reward of the trade and selecte short strike where you expect the underlying to be at expiration.

Decide when to exit- Set your exit rules in advance so you don’t have go through the emotional gyrations during panic hours. I generally prefer 15% gains for exit and 12% for loss exit but it also depends on where the underlying is in relation to expiration date. IV also plays an important role. If IV keeps falling spoiling the risk/reward, there is no point in continuing to keep the trade unless I think IV is about to rise.

    Adjustments-
You may roll the short options to next month if you are using leaps/longer term options for back month. You may convert it into a calendar, vertical or double diagonal. There are various options which will be applicable depending upon the time to expiration, underlying position and IVs in addition to your outlook about the underlying move.

Key watch-out– It’s an excellent startegy and allows lot of flexibility. However, the success if this trade depends upon selection on underlying, selection of short strike, IV profile and risk management. A sound trading plan is required before executing this.

Continue to watch this space, I may share some trade ideas as we are going through this bear market. Feel free to add your comments or question to know more about the strategy.

  • Make Money Trading Options 10mins a day

Trader X makes Y billions last year trading options, Make tens of thousands of dollars every month trading options in an easy way, with our system you just need to spend only 10mins/day and become millionaires in shortest possible time, +1,000% average returns, with our recommendations see how I converted 5K into gazillions next day…

And many more…check out stock gumshoe website where he unfolds many of these so called “money makers”, though he covers stock newsletter primarily …

With all the marketing tactics, you will come across in one way or the other (via Google adsense on this site, etc) with such promising campaigns that lures you into giving impression as if-

    1. Trading options is a child’s play and doesn’t require efforts
    2. One will become rich overnight
    3. You can do these while you are sleeping because their system has a panacea for the “achilies heel” of options risk

Even though we didn’t lose a month at OPN (this month may be the first one), and also that our speculative earnings results have been over 80% wins, I never admit to the fact that option trading is easy.  Just like any other business, Trading Option is a business and should be treated like a business no matter even if you do it part time. Just like any other business, it needs attention, it needs you to understand who your customers are, who your suppliers are, who your competitors are and what are your business’ strengths and weaknesses. Do you understand what I call “Dollar path” of your business i.e. money outflow and inflow. What are the choices you have made, what are the goals? and if those goals are smart (specific, measurable, achievable, realistice and time based), what are the strategies, what is your portfolio plan, are those time tested? and so on..

Money making has never been easier except during exceptional times. Sometime back I had mentioned that my friends in India and China had hardly believed in Oct/Nov’07 that their markets will fall and are too stretched. Many of those were first generation traders (they become long time investors when portfolio starts to accumulate losses) and had never seen “market fall”.

Trading is not an “instruction” driven business and it requires one to be very very quick in decision making. There are more than 1 way to get out of the trade and many times it will be different from last time. Let the newsletter provide you with the ideas, but ultimately, you have to have decision making in your own hands as per the trading plan you have for your investment goals. For instance, you may choose one newsletter from OptionPundit, another one from XYZ service, but these should serve specific purpose for your portfolio plan.

Also review, what’s driving your decision making, is it “greed” and “fear”? is it emotion driven or analysis driven? have you done sufficient paper trading that gives you confidence to fully understand options or the strategies you are going to use? are you treating option trading same way as stock trading? how much time have you spent playing with “what if” scenario planning vs. reading books or listening to gurus? Have you stress tested your portfolios, do as many simulation for your portfolios as possible, and one of those simulation will be turn out to be a winner for your portfolio…

I suggest you check out the emotional side of your trading preparation, are you being judgmental or analytical? are you in hurry to get fills? do you have risk management plans in place. I suggest have a blank paper, draw pictures of the risk/reward profile of your portfolio and adjustments for various scenarios. As per my learning, most motivation comes when I am able to convert a loss making portfolio into positive one and that’s the real win.

If you are looking for learning option trading, no need to go to seminars and spend thousands of dollars in one go. Prepare first and then go so you can ask right questions, adjustments etc to really seek value for your every dollar. Here are a few things that might set you started-

    1. Free Educational Resources from OIC
    2. Free educational webcasts from CBOE (It is even better than several paid seminars)
    3. Free Option Strategy guide from Chartbender
    4. Free Options Strategy Simulator from OIC
    5. Free resources/articles from OptionVue

There are much more in the OP’s toolbox that is free as well. Here are some books that I have suggested so far, read those, understand those and you are pretty much done from learning point of view

    1. Jeff has an excellent book on implied volatility
    2. All about various option strategies by Charles Cottle (not easy book)
    3. Options as strategic investment by Lawrence McMIllan

And there are several free articles at OptionPundit that you may find useful to get insights and prepare yourself before getting into this business. That’s pretty much it. Once you have equipped yourself with the basic to intermediate option education then go for paid seminars and you will be able to benefit the most.

Option trading is a business and should be given the same kind of respect as any other business demands. It requires hard work and thorough understanding. Once you have understood the fundamentals and been able to convert those into making money consistently, then only it’s easy.

  • What’s next for US Markets and OPNewsletter (Jul +4.0%)

US markets suffered big losses last week. The DOW was down 3.3%, S&P 500 was down nearly 2.5%, Nasdaq was down nearly 1.5 %. This was OPNewsletter’s first week since we opened our July’08 portfolio and including commissions OPN’s is up+4% and x-commission it is up +5.8% for the July expiration cycle. We opened 5 mini-portfolios and all are positive in spite of major market falls in the week that just passed. And guess what, we haven’t made any adjustments so far to any portfolio. Excluding normal income trades, I also shared directional bonus trades like GLD (+68% my returns, OPN subscribers have multiple points), POT (+50% mine), RTN (+25%) and GS (which was closed for -30% intraday). If you would like to subscribe to OPNewsletter, pls sign-up for the waitlist here.

Dow was down nearly 3.8% for the week and it closed below 12K, a key psychological support point from a chartist perspective. It is not very far from the March Low. All the 30 Dow Components closed in red yesterday. And to add more pain, the downward move cam on above average volume. Earlier it had touched 200Days moving average but since then it has follows a pattern one week up, next down, another up, next down and that has been the case for the past 7weeks. Where is it headed, it tough to make that call. It may see a bounce next week. RSI is just about to touch the oversold level from daily perspective. However, if you take a weekly perspective, the story is different. RSI is not even close to oversold area, simply saying that there is room for further fall and 11,670 may work as an interim support while DOW work out it’s oversold region.

Other things that you may want to check out is that “Number of new lows” on NYSE are rising (though slowly), Number of stocks above 50days moving average or 200Days moving average are also declining slowly. These are not good signs and one needs to be really careful while interpreting these.

I think we are about to see a correction in commodities (x-oil, as Oil is now determined by several factors) and it may be possible that once June is out, we’ll see a retracement in Energy sector as a whole. I may be wrong here but the sense that I am getting for these sectors is of “Top Heavy”.  I am positioned for DBA and DBC bearish strategies. But I am quite flexible in cutting losses the moment I see a further surge in the commodities. And other contrary thought is that we are probably just a few months away in seeing turn around in financial as well as Banking sector as a whole. May be, November. There is amazing resilience in the Transports, specially Rails. Energy (Oil, Oil Services), Coal and Mining has been trending up and up.

International markets are also falling apart. Since the start of the year, India is down significantly, China is down nearly 50%, Japan’s Nikkei is down and so is London’s FTSE. RBS just warned for a 300 points drop in S&P500 in next 3months.

So here we are, at the crossroads again. What to do next? Attached is a “sector rotation” chart from “StockCharts“. They have pretty good charts that you may want to check out. I think value is slowly emerging in Banks and Financial sectors, Commodities may offer short term pull back opportunity, Inflation is riding high so I’ll hide in gold, trains and shipping industry are doing good but if goods are not going to move then why will they run so watch out for world trading activities via Baltic Dry Index and consumer spending. If corporate earnings are not going to go high, I don’t see a reason for Tech to win either. No matter who is the next US president, govt spending needs to take place and therefore defense may offer another stable opportunity. Home and construction-they need to fix their foundation first before we can think of any castle above that.

Whatever you choose, be careful and be protected as much as possible. I can’t think of any suggestion if a black swan event happens, but yeah, try protecting your hard money in case markets move in either direction by a combination of calls and puts and/or by having a right assett allocation mix so one’s effect nullifies the other. Oh by the way, you may also choose to join OPNewsletter if you are looking for just 5-7% per month.

  • OP Newsletter: Outperformance (Mar’08 Closed, +16.5%)

Another successful month in spite of ups-n-down of the markets. OPNewsletter closed Mar’08 completely for a +16.5% gains, nearly a 1% more than last week when were were left with only 20% investment (80% cash). We are now in 100% cash and are ready to take advantage of the new opportunities and start Apr’08 portfolios as well. This was 10th successive month of the postive gains and 9th month of double digit gains. It is far exceeding the objective it seeks for i.e. 5-7% month after month.

First of all I would like to thank OPN subscribers for the encouraging feedback that ensured me that OPN is delivering value to them. I will be publishing 2nd round of feedback in a day or two.

There was a typo error in the last tracking and hence last week’s results were 15.5% vs 16.8% as reported. I have explained this to OPN subscribers on the forum. So, as OPN subscriber if you are reading blog first, check out the forum for explanation.

This was not an easy month for the income trader, especially looking at 200-300 points swings every day. Make adjustments on one way, then triggering adjustments on the other direction. Though we also had to adjust risks in our portfolios, but it was very well contained. We allocated only 64% of our capital for the investment that delivered 16.5% on that, helped us grow our overall capital by little over 10%.

bsc-intraday-trade-mar-08.png BSC was hammered very badly. IV for the options had increased exponentially. Nearly 187 million shares exchanged hands, the largest ever in it’s history since it went public. Playing via options was very tough for an intra-day trade as the bid-ask spread was very wide. I traded the stock, picked up some at $32.63, sold in 2mins at $36.86, again picked up at 35.20, sold at 34.4, picked up mar 22.5 options at 2.25, sold at 2.50, again picked Mar 25 at 3, sold at 4, all within a very short span of time. Potential bankrupts are my favorites, Thanks to my losses in Enron and Wcom, they were such a wonderful teachers. However, I couldn’t share this with the OPN subscribers as this was very risky and hugely volatile. I only share speculative trades if at least there is sometime for the subscribers to react and grasp the situation instead of rushing to trade.

Moving forward, we are going to have one of the most volatile week again. Monday BSC hangover and Industrial production, Tuesday Housing Starts, PPI and FOMC meeting, Thursday Mar’08 Options Expiration. This is not going to be an easy week so relax well over the weekend to trade carefully next week.

    Profitable trading, OP

  • US Markets, What’s Next?

US Stock markets moved significantly up, a +3.6% (+416.66 points) jump for the Dow Industrial. Biggest in recent years, Impressive, isn’t it? We have loads of money being injected by Federal Reserve to provide additional liquidity to credit markets by lending up to $200 billion in securities to primary dealers in the bond market. Great, where is this money coming from? Taxpayer’s money? Money borrowed from abroad?

According to the Treasuries securities outstanding, $9,358,051,000 as Feb 29th and as per the debt clock maintained by Brillig, the Outstanding Public Debt as of 12 Mar 2008 at 07:38:50 AM GMT is US$ 9, 399, 107, 902,039. The estimated population of the United States is 303,606,878 so each citizen’s share of this debt is $30,957.82.You can do all sorts of the “bearish” and “painful’ day kinda analysis, but the point is how are going to serve the cost of carrying this debt without making some fundamental changes to the way business is done? I don’t think this will happen overnight and think it requires a complete process, a well carved out plan but before that The US needs to start growing again and for that Uncle Ben is doing the best he can in the current circumstances.

Don’t miss the Japanese Economy and Yen’s strength report. Japan is finally awakening and the Yen is expected to 98 level by Mid June according to Bank of America Forecast. As interesting as it gets! is a interest rate increase in the cards? A year ago, I had mentioned that when you develop a perspective about US markets, don’t ignore how Japan is doing. I don’t have facts & figures (if you have I would appreciate) but I do have hypothesis that money is borrowed from Japan for a lower rate and being invested into emerging (high yield) markets. Any rate increase will increase the borrowing cost and hence may not be positive for the markets. If you are looking for a co-relation between Japanese Yen and US stock market, check out Kevin’s market blog, he has got some good stuff on this. Thanks Kevin for this work, I think it’s a great insight and gives me data for my hypothesis.

I am not convinced with the current rally yet but who am I to argue with Mr Market. In fact no one can. So we just need to make sure that we are protected and take time to carve out strategies that can allow us to wither current volatilities. Even though markets have rallied, my own view is not to be fooled by it and go long yet. It needs to prove first that it has substance and Iam on the lookout for the “follow through” day to confirm if in deed this was the bottom.

screenhunter_01-mar-12-1624.gif An interesting fun fact from Bankrate, in-spite of all the rate cuts, 30Yr fixed mortgage rates stands almost where those were 6months ago.

Checkout investment outlook for Mar 2008 by Bill Gross, Recession, Far More Foreclosures, and Eventually, Commodity Weakness, an interesting read by John Hussman of Hussman Funds . It too much for one day, but read and digest it, it will reveal some interesting insights.

Have fun and prepare for “volatile” 7 days ahead before March Option Expiration.

  • OPN Subscribers’ Views: Part-1

I am very delighted to share OPNewsletter readers’ feedback that I received on how satisfied they are with OPNewsletter and if it’s delivering the value they desired for. I am touched and feel happy that OPN was able to make a difference.

I just wanted to thank you for the awesome job you’ve done providing very profitable trades consistently in your newsletter month after month ! When I first saw the results you were posting on your website I must admit I was a little skeptical that this was for real but after signing up and taking the trades since last year I am now a believer. I also like the way you answer our questions and are willing to share your knowledge with us. To me this is much more than just a newsletter, we are making money as we are learning ! Thank-you very much. Please feel free to use me as a reference to anyone who would like to speak to a current subscribe”

Thank you Chris, for being an OPN ambassador. If someone needs to discuss with a subscriber, I shall give your reference.

I would be more than happy to share my thoughts with you about the newsletter service you provide to members. First off, let me begin by saying that your level of commitment to your subscribers is top shelf quality, and greatly appreciated. I have enrolled in a couple of other “advisory-type” services in the past, and could never duplicate the promised results that were advertised. Not so is the case with your service. Once a recommendation is posted, your timely adjustments certainly reflect what is going on in the market real time, and the attention you pay to detailed risk management is HUGE. It is very apparent you are trading what you are recommending, and the focus is living to trade another day. I can honestly say I did not expect this type of performance when I initially enrolled, but am quite elated and content with the service thus far. I would highly recommend your service to any option trader at any skill level. The answers you provide to your members are great in that you seem to realize a newbie does not need complex discussions, and the very advanced trader does expect more elaboration than “do this, or do that”. I also believe that your advertised results are accurate and repeatable by any member willing to spend the time required to learn this craft. I could highly recommend this service and would be more than willing to elaborate further if requested.

Thank you for this opportunity to share my experiences, and keep up the great work”
    Warmest regards,

Trading Experience: Options Trading exclusively since Feb 2007

Kevin, many thanks for the confidence you have shown in OPN and also for answering member’s questions when I am not able to due to lack of time. I very much appreciate your candid knowledge sharing with other members.

My experience with OPN is so far, excellent. You take very good care of your participants. So much so that I wonder how long you can keep it going. If you remember I indicated that your newsletter circulation by its very nature must remain small. In order for you to keep the excellent one-on-one relationships you have with your readers, you must have a limited base. Likewise from a trading standpoint, if your followings get too large you will affect the option market and defeat the purpose of the newsletter. In my limited experience, this is the only newsletter that I am aware of with direct personal responses from the writer. You are extremely open with your results, and that I believe is a benefit. From all appearances you too have skin in the game. I might say that your record is truly amazing so far. I have already learned a great deal just by watching some of the previous trades. I am astounded that selling and buying options can be made in such a way as to limit capital exposure. Unfortunately I do think of the newsletter as a self-limiting endeavor. If too many folks are locked into OPN, I think it will be difficult, if not impossible to keep your current track record. I presently feel as if I have been invited to share a secret that can not only build wealth, but also can provide an education that will allow sustained income. I don’t want that to be damaged or destroyed in the near term.

Thanks David. It’s a fair concern. I shall address this on the forum on how do I plan to address the issue of our strategies being diluted by a greater following of OPN.

My experience with OPN has been very satisfying. I had previously tried a number of newsletters in my endeavor to both generate a consistent income and to improve my knowledge of option trading. None of the other services I tried came close to OP in either respect. OP is less arrogant, more to the point, more focused and more responsive than any other service I have tried. In answering my questions, he has also proven to be very knowledgeable and, importantly, willing to share his knowledge. He is delivering consistent income and consistent answers to my endless questions.

Pradeep, Thanks. I appreciate warm words. Your questions, many times help me as well to revisit the topics I might have considered “I know”. Questions help refresh thinking and if there is something that I might have overlooked in the past, also gets added to the perspective.

I chose Option Pundit because I wanted to add a conservative style to my trading routine. With option spread trading, I find it less stressful when compared to outright buying put and call options or even equities for that matter. You can minimize losses better, make adjustments, all while controlling risk to your original investment capital. Additionally, with Option Pundit selections, you really get to understand the behavior of the underlying equity or index which is extremely important for consistent gains. I find these attributes most appealing and would recommend the Option Pundit Newsletter.

Dear CC, thanks for choosing OPN and for the kind words. As we grow, there is lot more that we can learn even from your experience.

Risk management, transparency and mentoring that you provide make this service Excellent. I have been member only one month and already love the service. I will recommend it to any one, any time.

Thanks Arshad. I am sure OPN will continue to keep-up the commitment regardless of the loss that we may encounter along the journey.

Hi, OP I’m Ben Burrell from Winston Salem NC. This is my first time using a newsletter service. I’d been following your site for half a year before you opened up the newsletter. I actually got interested in the idea of income investing from your site and tried my hand at it for a few months before the newsletter. But actually seeing the trades you place in the newsletter has helped me grow quickly in my understanding of various strategies and how to adjust them. I’m here to learn and to increase capital. So far I’m very happy with the results. I have much yet to learn.

As far as the results reporting I’d vote for the initial close suggestion. My experience has been that the trades I didn’t close when you first suggested I lost money on because I couldn’t react fast enough when things changed. As my experience grows I’ll probably hold on longer”.

Thanks for being a long time reader of OPN and I am happy that OPN was able to influence you for income trading. As this is your first newsletter subscription, regardless whether you be with OPN or any other newsletter, pls remember the points I had mention on the forum on how to select a newsletter service.

Thank you dear subscribers. As I continue to receive your feedback, I shall continue to add those here on the main OptionPundit blogsite.
